I am running a Tivo Series 2 TCD540080 model. I purchased and used InstantCake to image a 250 Gig Master Drive and it worked just fine. Later on, I added a slave 250 Gig using MFSTools but it only read as 137 (total size of 387 Gigs versus the expected 500 Gigs).

Is there a hardware/software limitation that prevented my second drive from being read as 500 Gigs? If I run InstantCake again on both drives this time will it read as 500 combined, or will it stay at 387? I'd rather avoid running InstantCake again (since I'll have to re-setup my system) but if I know for sure it will fix this problem and there's no other way, I'm more than willing to run it on both drives.

Adding a drive later is not a function of InstantCake (unless you are using InstantCake to rebuild as a dual drive system). If you manually added the second drive yourself, its a function of the disk you used for booting and runnign mfsadd; it sounds like the one you used does not have an LBA48 kernel.
